  • Sizeable backlog and improved execution visibility support greater selectivity in new awards and backlog rebalancing

In a recent report, HC Brokerage issued an update note about Egypt’s construction sector, through shedding the light on Orascom Construction estimating that ORAS’s broad-based adjusted margins improvement to be sustained.

Nesrine Mamdouh, Industrials Analyst at HC commented that: “Rebalancing regional backlog: In Egypt, we expect construction spending to normalize, driven by a sharp moderation in public investment, accounting for c36% of total investments in 1H24/25, a c22 bps drop from its three-year historical average. Nevertheless, we anticipate a baseline level of government investments to persist, particularly in strategic infrastructure projects and projects nearing completion in the transportation, water, and electricity interconnection sectors. We remain positive on the outlook of local and foreign private investments in Egypt, particularly in mega-scale, renewable energy, and industrial projects. As for Ras El Hekma, we believe ORAS is well-positioned to secure decent awards, with more clarity after Modon Holding finalizes the project’s general master plan. We also expect improved collections for ORAS from its Egypt backlog by FY25/26e, led by an improvement in the government’s revenue-to-GDP ratio while containing expenditure-to-GDP, as per the International Monetary Fund’s (IMF) April 2025 projections. Turning to the GCC, according to Meed Projects, the long-term project pipeline is projected at USD2.7trn, with USD235bn worth of contracts expected to be awarded over the next 6–12 months, with the KSA accounting for c63%, and the UAE c20%, primarily in the construction, transport, and power sectors. However, the GCC budgets could be pressured by the declining oil price, hovering around USD63/bbl in 2025e and 2026e, based on Bloomberg data, while the fiscal break-even oil price is projected at USD93/bbl for the KSA and at USD50/bbl for the UAE in 2025e, according to Meed Projects, which could increase the need for borrowing and private investments to sustain construction activity,  reinforcing a cost-driven bidding environment, intensifying competition in public tenders and pressuring margins. Despite this, we believe the construction momentum will be maintained in the GCC, given its massive construction market size, its economic diversification efforts, and ORAS superior level of expertise and track record in infrastructure projects. ORAS is bidding for various projects and aims to increase its GCC backlog exposure, which we believe is justified, especially with potential reconstruction business in the region and Egypt’s award moderation. Besides Australia, Besix is expanding its GCC presence, which we favorably view. We forecast an average annual new awards from MEA of USD2.54bn over 2025–29e.”

The new U.S administration presents opportunities and challenges to ORAS business; in our view: We believe data center projects offer significant growth potential, driven by newly adopted policies targeting dominance in AI innovation and expanding energy supply and affordability. According to GlobalData, the total data centers project pipeline is worth USD279bn, with USD97bn under execution and USD180bn planned. Notably, ORAS’ subsidiary, Weitz, made significant progress in diversifying its client base, creating a self-performance capability for specialized electrical works, and expanding its data center presence. Also, infrastructure spending in the U.S. is expected to remain robust through 2026 under the Bipartisan Infrastructure Law (BIL), enacted in 2021, with new policies placing more emphasis on the maritime sector. The U.S. also established an investment accelerator to facilitate investments of more than USD1.00bn. In parallel, the U.S. House of Representatives passed an ambitious budget bill that includes USD trillions in tax and government mandatory spending cuts. While the bill still requires Senate approval, potential reconciliation, and presidential enactment before becoming law, it signals a growing reliance on consumer spending, stimulating private sector investment and businesses to drive growth, and incentivizing manufacturing and energy exploration, despite concerns over the bill’s potential to widen the budget deficit. Recently, the U.S. secured USD3.2trn in committed investments and economic and commercial deals with the KSA, UAE, and Qatar, spanning AI data centers, energy, and infrastructure projects, among others. However, uncertainty continues to weigh on the global economy, driven by rising global tariffs, which hinder growth, fuel inflationary pressures, and disrupt trade, capital flows, and raw materials procurement. Additionally, recent conflicting U.S. court rulings, ranging from blocking to reinstating tariffs, have disrupted visibility. Moreover, the revisions to U.S. immigration laws may lead to the potential mass deportation of undocumented workers, which could reduce the availability of low-cost labor and drive up construction costs, in our view. However, the 90-day tariff reduction agreement between the U.S. and China has dissipated some of these risks, positioning tariffs more as a negotiating tool to secure improved trade terms for the U.S.  Despite these mixed signals, we believe the U.S. market still offers significant business opportunities for ORAS, justifying its target to increase its U.S. exposure. We forecast an average annual new awards of USD1.55bn from the U.S. over 2025–29e.” Mamdouh added.

We estimate ORAS EBITDA to grow at a 2025–29e CAGR of c11%, backed by its optimized business positioning: We expect ORAS’s backlog to average USD8.0bn over (2025–29e) with average annual new awards of USD4.16bn. We anticipate improved project execution to lead to a revenue CAGR of c5.4% over our forecast period. We also see ORAS’s broad-based adjusted margins improvement to be sustained, driven by high-quality projects, better contract terms, higher FX and FX-equivalent exposure, improved cash flow and working capital management, a positive bottom line contribution from its existing pool of concessions, reaching USD15m by 2027e, and enhanced contribution from Besix. We forecast ORAS consolidated EBITDA and net income to grow at 2025–29e CAGR of c11% and c6%, respectively. We also estimate EBITDA margin to average c5.9% and net profit margin to average c3.5%, excluding FX gains and losses, over 2025e–29e.” Nesrine Mamdouh concluded.

  • In a recent report, HC Brokerage issued an update note about Egypt’s construction sector, through shedding the light on Orascom Construction focusing on the the company’s exposure rebalancing.

Nesrine Mamdouh, Industrials Analyst at HC commented that: “Despite a challenging operating environment in Egypt, projects in the pipeline still offer moderate potential: In 2022, The Russian-Ukrainian war caused commodity market turmoil, supply chain disruptions, soaring global inflation, and hence rate hikes by major international central banks, pressuring the EGP and stressing Egypt’s state budget. As a result, the Egyptian government rationalized public spending, and despite delaying the implementation of new projects with a USD component (estimated at USD8bn), it allocated EGP587bn for investments (USD18.8bn) in the FY23/24 state budget. It also endorsed legislative and regulatory amendments to reduce its footprint in various economic sectors and encouraged private sector participation, including amendments to the executive regulations of the PPP Act for infrastructure projects to facilitate public-private partnerships in key projects. The budget also marks EGP600bn for private investments, representing c33% of total investments of EGP1.8trn and c50% by FY25/26, which is achievable if domestic macroeconomic visibility and investor sentiment improve, in our view. Regarding ORAS’s main business areas, we expect the transportation sector’s share of total investments to retreat after the completion of its ten-year (2014–2024) development plan with total investments of EGP1.7trn. We also see growth potential in the logistics, manufacturing (with expected investments of USD3.3bn in FY23/24), electric regional interconnectivity, and renewable energy sectors. Renewables include green hydrogen projects, which are attracting remarkable investments to Egypt, and water desalination projects with investments of USD3.1–3.3bn for the first phase of Egypt’s water desalination program, targeting a capacity of 3.35m cbm/day by 2025.”

“Rebalancing exposure in MENA in a quest for potential opportunities:  We expect ORAS’s share of Egypt’s investments to soften to an average of c3.1% in 2023–2027e (a proxy for its awards from Egypt), from 3.7% in 2018–2022, as the government plans to scale down USD-intensive projects and as ORAS targets quality projects, entailing a foreign financing component. Having said that, we expect a c20% y-o-y decrease in Egypt awards to USD1.6bn in 2024e, while a faster-than-expected resumed USD spending on planned projects, and private sector participation would represent an upside risk to our numbers. However, the 2023e healthy backlog from Egypt, estimated at USD3.9bn, representing c69% of its total backlog, should secure decent sustained revenue over 2024 until the economy overcomes its bottlenecks and FX shortage. Also, the government’s compensations to negatively affected contractors by the EGP devaluation, should support its revenue from Egypt. As for MENA, we see ORAS capitalizing on its flexible and diversified business model to increase its exposure to the GCC through vigorous investment plans and mega projects aiming at diversifying their hydrocarbon-based economies. The GCC’s total underway and planned projects are estimated at USD2.6trn, of which c54% are in the KSA, c21% in the UAE, and are led by the construction sector at c56% of total investment projects, according to the GCC 2023 planned projects by MEED. As for KSA, which dominates the lion’s share of investments, we expect its awards to average c35% of investments over our forecast period, a growth of c2.2x, from an average of c16% in 2018–2022. Despite fierce competition, we see ORAS, relying on its expertise, actively bidding and consorting with national and international companies for various water projects, including desalination, transmission, strategic reservoir, and wastewater treatment projects.” Mamdouh added.

“Sustained business in the US and diversification benefit from Besix: The US Infrastructure Investment and Jobs Act (IIJA) signed in 2021 authorized USD1.2trn for transportation and infrastructure spending, of which USD550bn were allocated to new investments over five years in the nation’s bridges, airports (the Bipartisan Infrastructure Law provides USD15bn in airport infrastructure funding), waterways, and public transit among others. However, the Fed Reserve’s restrictive policy to curb inflation by raising rates by 525 bps since March 2022 to date to a range of 5.25–5.50%, created tighter credit conditions, gradually weighing down on growth. While supply chain bottlenecks are largely resolved, and inflation is gradually improving, it is still relatively high, at 3.7% as of August. Whereas in July 2023, the US total construction spending (SAAR) increased by c5.5% y-o-y to USD1.97trn, driven by a c17% y-o-y growth in total non-residential spending and a c71% y-o-y growth in notable private manufacturing spending. ORAS maintains its exposure to the US data center business, the recession-proof student housing, and the light industrial and commercial sectors, while increasing it to the advanced manufacturing and aviation infrastructure works. We foresee ORAS focusing on non-interest-rate sensitive and sophisticated projects where it possesses a comparative advantage, which should sustain its EBITDA margins at an average of c2.2%, on our numbers. As for Besix, despite a gloomy outlook for the European construction sector in 2023, the Eurostat Construction Production Index increased y-o-y as of June 2023 for Belgium, Netherlands, and Luxemburg, with a slight decrease for France, Besix’s main business markets in Europe. We foresee investments in these economies to maintain an average share of c33% of total Euro area fixed capital formation over 2023–2024e. Also, the infrastructure and renewable projects public tenders should sustain Besix’s business in concessions and assets. Moreover, the company’s expertise in marine, high-rise innovative buildings, its exposure to the Middle East, along with the phasing out of lower-quality projects should improve its net profit margin at an estimated average of c1.1%, suggesting a decent contribution to ORAS’s bottom line, further enhanced by the magnitude of any potential appreciation of the EUR/USD exchange rate.” Nesrine Mamdouh concluded.

HC: Orascom Construction’s lower margins warrant a lower TP, we maintain OW

  • In a recent report, HC Brokerage issued an update note about Egypt’s construction sector, through shedding the light on Orascom Construction. HC reiterates OW on a still compelling valuation.

Mariam Ramadan, Head of Industrials at HC commented that: Business intake in Orascom Construction continues to be strong, but margin pressure is likely to stay longer:We are still positive on new business prospects, with the company’s project awards on track to exceed pre-COVID levels this year. In Egypt, the government continues investing heavily in megaprojects, with the new year’s budget hitting the EGP trillion mark for the first time in core sectors, including transportation, logistics, and renewable energy-based desalination. The private sector is also forecast to make a decent comeback, most notably in manufacturing, where we already see a handful of big, previously stalled industrial and petrochemical complexes start to resurface. Lately, the US market has witnessed numerous contractors face delays or cancellations on labor shortages, supply chain disruptions, and higher project costs. Still, contractors remain positive on the awaited USD1trn infrastructure package. However, with many currently forecasting the heightened commodity and energy prices and supply chain issues to persist into 2022, we opt to lower our US EBITDA margin estimates an average 0.4 pp, in line with the current level. We also reduce our MENA margin forecasts 1.6 pp, closer to the last reported figures, with which management seems content, and especially given that the building materials division performance is currently at a peak (together with the concessions represented c22% of net profit at an EBITDA margin of c24% in 1H21), in our view. It is worth noting that management had indicated potential double-digit margins for some complex mega infrastructure projects in its backlog that could provide a windfall upon completion, offering upside risk to our estimates. Other positives that have yet to reflect in our numbers include business in MENA ex-Egypt, where several memoranda of understanding (MOUs) and preliminary contracts were signed in Libya, mainly in the roads space, among other countries.”

 

“BESIX’s subdued earnings continue, but other investments hold up: BESIX has lagged our expectations and management guidance of returning to profitability last year, as it engages in further cleanups, structural adjustments and faces delays in its real estate business. While the unit’s EBITDA margin has crawled back nearly to its historical levels, its net debt (again mostly related to the real estate business) has continued to expand, weighing down on its earnings contribution. Management is confident about a positive result for the whole year, but we opt to have it breaking even this year and factor in no dividend payout next year. On the other hand, other equity-accounted investees, mostly IPPs and concessions, have started to contribute more significantly to earnings. Management sees many opportunities in the pipeline over the next few months, which often not only provide a recurring income stream but also come with a construction component.” Mariam Ramadan added.

“Maintain OW on compelling valuation: We lower our 2021–25e EBITDA and EPS estimates an average c19% and c25% respectively, leaving our TP c22% lower at USD10.0/share, or EGP156/share on the current EGP/USD rate. Our new target price puts the company on a 2022e P/E multiple of 9.9x (trading at 4.6x) and EV/EBITDA multiple of 3.5x (trading at 1.8x), implying a potential return c116% on the 18 October closing price of EGP72.6/share. Therefore, we maintain our Overweight rating. In our view, valuation remains compelling, with the share price dropping c14% YTD, underperforming the market by c18 pp.” Mariam Ramadan concluded.
